While it might make little sense for Spike (British) to sing this song, Dowling might have had Irish ancestors (according to a surname search) and this dare was meant for fun.
BTW, I absolutely love this song (Mike Denver's version) to which I learned a line-dance choreography years ago.

Dawn chugged what was left of her beer while giving a sideways look at the stage, where Xander and Spike were belting out an uncensored version of “Seven Drunken Nights,” and had committed to it by getting hammered before hitting the stage.
“So,” she said, elbowing Buffy beside her, “this is what they had planned when they invited us out for karaoke night?”
Buffy took a sip of her beer. “Yep. They’ve been rehearsing in my basement all week.”
“You knew?” Dawn asked, outraged. “Why didn’t you warn me?”
“We married those idiots,” she said. “We ought to suffer together.”

Dawn looked at the other patrons; they seemed to be amused by said idiots and the raunchy lyrics. “We ought to suffer in public? You should’ve told me! I could’ve talked them out of it!”
“They lost a bet to Dowling,” said Buffy, pointing at the SFPD detective who cheered them on in front of the stage, “and he dared them to sing this Irish folk song. They couldn’t get out.”
“But we can! Let’s bolt for the exit before they get back to our table.”
Buffy shrugged. “Nah, they’re boys. Let them be boys and have their harmless fun.”
